Adding sensitivity adjustment to an electret mic

That is correct.
The diodes clip the signal "gracefully" without severe distortion. Something like how a vacuum tube amplifier sounds like when it is over-driven. Loud sounds are clipped and below the clipping threshold the audio is compressed a little.
